Diversifying Protection – Not Only Portfolios

Diversifying Protection, Not Only Portfolios

Traditional equity-bond portfolios have become less reliable in periods of stress. The Stress Absorbing Portfolio therefore combines several strategies designed to perform across different types of market dislocation.

The diversification benefits of the traditional equity–bond allocation have weakened. While the disinflationary regime of 2000 to 2020 produced a reliably negative correlation, subsequent inflation and geopolitical shocks have re-established an environment in which equities and bonds are more prone to moving together, including declining concurrently during market stress, with their 24-month rolling correlation in positive territory since 2022.

As investors seek explicit protection, option strategies are intuitive but costly to maintain. Rolling out-of-the-money index puts have historically delivered persistent negative carry across strikes and maturities, punctuated by episodic, path-dependent gains. Protection that cannot be sustained through a full cycle is often discontinued before the event it was meant to cover.

More generally, three challenges arise when constructing protection portfolios: dependence on a single return driver, an unsustainable cost of carry, and calibration to the previous crisis. Each stress episode differs in nature, speed and duration, and the strategy that worked previously is rarely the one that works next. No single approach protects consistently across regimes.

The Crossbow Stress Absorbing Portfolio (SAP) addresses these challenges by diversifying protection. It combines six return drivers: Tail Risk, Long Volatility, Short-Term CTA, Trend-Following CTA, Discretionary Macro and Systematic Macro. Together, they are intended to protect through short-, medium- and long-duration stress periods. For example, Tail Risk and Long Volatility react quickly to sudden shocks, whereas Trend-Following CTA and Macro strategies are more effective in protracted corrections. Importantly, all SAP strategies typically benefit from higher-volatility regimes, although through different return drivers and time horizons. They are implemented through liquid managers with low cross-correlation.

The strategy allocation in Exhibit 1 is a reference framework rather than a fixed structure. In a customized SAP, strategy weightings can be calibrated to investor objectives. Greater exposure to Tail Risk and Long Volatility increase immediate crisis convexity, but also carry costs, while higher allocations to CTA and Macro emphasize capital preservation in benign markets.

The intended outcome is a positively convex return profile. Since January 2018, the simulated, net of fee reference allocation has recorded a skewness of +2.41, a correlation of -0.45 to global equities and a maximum drawdown of -6.7%.

During the COVID-19 shock and the 2022 correction, SAP was materially positive while traditional assets and the broad hedge fund universe recorded losses (with the exception of bonds during COVID).

The Crossbow Stress Absorbing Portfolio is not designed to identify the single optimal hedge, but to construct diversified protection intended to remain effective across stress regimes and sustainable across the full market cycle.
